Yes, having allies die in the final battle will cause you to fail the challenge. I found myself really wishing you could use Divine Heal on allies for this reason.

I also found that potions of cure ailment didn't cure my character of a concussion, but in the documentation it says they should, so I think it's a bug. Luckily I wasn't playing as an atheist that time.
